Detailed Narrative
Q1 FY26 Performance Highlights
Microchip reported net sales of $1.075 billion for Q1 FY26, exceeding the high end of its updated guidance. This represented a strong 10.8% sequential growth, with sales increasing across all geographies and both microcontroller and analog businesses achieving double-digit sequential growth. Non-GAAP gross margin improved by 230 basis points sequentially to 54.3%, and non-GAAP operating margin saw a significant 670 basis point sequential increase to 20.7% of sales.
Inventory Management and Margin Recovery
The company made substantial progress in inventory reduction, decreasing its balance by $124.4 million sequentially to $1.169 billion, resulting in 214 days of inventory. This is part of a target to achieve a $350 million inventory reduction for the full fiscal year. Inventory write-offs declined to $77.1 million from $90.6 million, and underutilization charges decreased to $51.5 million from $54.2 million. Management expects these charges to continue decreasing, driving gross margin towards its long-term target of 65%. Wafer starts are planned to increase in the December quarter to gradually ramp factory utilization.
Market Environment and Demand Recovery
Microchip believes it is experiencing a structural demand recovery, not speculative buying or pull-forward📎 activity, following two years of inventory correction. This is attributed to a "trifecta effect" of declining inventories at distributors' customers, distributors themselves, and direct customers. Recovery is broad-based across key end markets including automotive, industrial, communication, data center, aerospace, and defense, though automotive is noted as lagging slightly. Tariff-related pull-ins were identified as minimal, amounting to mid-to-high single-digit millions.
Lead Time Extensions and Customer Backlog
Lead times for certain products are beginning to extend, moving from a broad 4-8 week range to 6-10 weeks, and in some cases, 8-12 weeks. This is primarily driven by constraints in back-end supply, such as lead frames, substrates, and subcontracting capacity. The company is proactively advising customers to maintain 12-16 weeks of backlog to ensure supply, emphasizing that this is distinct from prior non-cancelable, non-returnable order policies and aims to improve supply chain visibility.
Strategic Product and AI Initiatives
Microchip is strengthening its product portfolio with new offerings, including radiation-tolerant FPGA solutions that deliver up to 50% power savings and cost-optimized FPGAs with 30% cost reduction for defense and industrial markets. The company's AI coding assistant, which improves microcontroller programming productivity by up to 40%, will be enhanced with AI agents in September. Significant design wins have been secured in data center infrastructure for AI acceleration, storage, and networking, alongside advances in embedded controllers with NSA-mandated post-quantum cryptography support.
Capital Allocation and Debt Reduction
Following the September quarter, Microchip expects its adjusted free cash flow to exceed its dividend payments, eliminating the need to borrow for dividends. The company intends to use this excess cash flow to reduce its total debt, which decreased by $175 million in Q1 FY26 but saw net debt increase by $30.2 million. With a current net debt to adjusted EBITDA ratio of 4.22x, the focus is on deleveraging towards a long-term target of 1.5x or lower before considering stock buybacks.
